The Nigerian naira has depreciated by nearly 70% this year, and the central bank is expected to raise interest rates sharply to protect the exchange rate

With inflation approaching 30% in January, the Nigerian economy is facing one of its worst challenges in years.

The West African country's series of exchange rate reforms aimed at stabilizing the situation have failed to repair its troubled economy and attract international investment, and the pent-up demand for the dollar has led to a new round of depreciation at a time when crude oil exports have fallen. In order to control the situation, the Bank of Nigeria is expected to raise interest rates sharply at its interest rate meeting tomorrow (27th) and next month.

A new round of exchange rate turmoil

Year-to-date, the Nigerian naira has lost nearly 70% of its value, making it the worst-performing currency in the world.

Last May, Bola Tinubu began cleaning up its messy exchange rate system after being sworn in as president. He dismissed Godwin Emefiele, the head of the central bank after nine years in office, abolished the multiple exchange rates mechanism that had been in place since 2016, and began to liberalize the exchange rate pricing range. However, as the official exchange rate remains well above market pricing, this keeps the cost for multinational companies looking to invest in Nigeria high.

In January, panic Naira began a new plunge after the regulator changed the way the exchange rate closes to bring the naira closer to the market rate. Last week, the Nigerian naira hit a record low against the US dollar in both the official and parallel foreign exchange markets, hitting as low as 1,680 naira per dollar.

Charlie Robertson, head of macro strategy at asset manager FIM Partners, said the new approach could help Nigeria attract more investment, "but it could take months." The market is overliquid, while the supply of the US dollar remains insufficient. ”

But the dollar inflow into Nigeria is still a handful. Foreign exchange earnings have been greatly affected by the sharp decline in investment in the country and the persistence of crude oil production below OPEC's 1.8 million b/d quota. Nigeria's oil regulator has previously set a full-year oil and condensate production target of 2.6 million b/d by 2026, and there is considerable uncertainty about whether it will eventually be achieved. The bank has $32.87 billion in foreign exchange reserves, nearly $20 billion of which are linked to derivatives trading, according to central bank data, and the actual liquidity that can be supplied is quite limited.

Given the current situation, Nigeria's finance minister, Wale Edun, said at the World Economic Forum in Davos last month that Nigeria was seeking about $1.5 billion in aid from the World Bank. Tinubu announced last week that the government plans to raise at least $10 billion to boost foreign exchange liquidity and stabilize the naira, according to several local media reports.

Violent interest rate hikes may be coming

Nigeria is Africa's largest economy with a population of over 210 million and relies heavily on imports to meet the needs of its rapidly growing population.

The latest data released this month by the Nigerian Bureau of Statistics showed that the headline consumer price index rose 29.9% year-on-year in January, the highest level since 1996. This increase was driven by the continued rise in food prices, which rose by 35.4% last month compared to the previous year. The negative impact of government reforms is also being felt, with the government canceling energy subsidies worth more than 1 trillion naira for infrastructure investment in July last year, which caused gasoline prices to triple.

The weakening of the naira has further eroded local incomes and savings. In an effort to prevent funds from fleeing, Nigerian authorities announced last week that their telecommunications companies and other internet service providers would restrict access to cryptocurrency trading platforms. Pieter Scribente, senior political economist at Oxford School of Economics, said in the report that a weaker exchange rate should increase imported inflation, which would exacerbate price pressures in Nigeria. "Declining disposable incomes and worsening cost-of-living pressures will continue to be worrying throughout 2024, which will further dampen consumer spending and private sector growth. He wrote in the report.

In order to curb inflation and stabilize the naira, Nigeria is likely to tighten monetary policy significantly. The policy rate is expected to be raised by 225 basis points to 21.00% at the first monetary policy meeting of the year on Tuesday, according to the latest institutional survey. Jason Tuvey, deputy chief emerging markets economist at Capital Economics, said in the report, "This meeting will be a key test of the effectiveness of policy shifts under the government's leadership." We expect the Monetary Policy Committee of the Nigerian Central Bank to restore its credibility in the fight against inflation by raising interest rates by a cumulative 400bp hike over the next two meetings, pushing rates to 22.75%. ”

Looking ahead to central bank intervention, Ballinger FX market analyst Kyle Chapman said: "If there is no policy move to control inflation, Naira will continue to simply depreciate on the basis of purchasing power." Given the declining real yields on Nigerian bonds, this has the potential to further deter foreign investor confidence. ”

For emerging markets, as aggressive interest rate hikes triggered by imported inflation are not uncommon, the Food and Agriculture Organization of the United Nations (FAO) has previously warned that rising food import costs could trigger a "potential crisis" in some vulnerable emerging countries. According to the FAO, many emerging economies are already facing a "perfect storm" of low economic growth in their trading partners, rising borrowing costs and high commodity prices. In the past two years, Turkey, Argentina, and Russia have continuously adjusted their exchange rates in order to stabilize prices and exchange rates.

CBN reporters noted that, similar to Nigeria, many African countries are struggling with economic, exchange rate and debt troubles. South African Finance Minister Godonguana said in Cape Town, the legislative capital of South Africa, on the 21st that the South African economy is expected to grow by 0.6% in 2023, lower than previously expected. In a speech to the South African parliament on the 2024 budget on the same day, Godonguana said that although the global economic outlook has improved in 2024, the South African economy is still affected by factors such as falling commodity prices and structural problems.

Côte d'Ivoire reached an agreement last year with the IMF on an economic and financial plan for the period 2023~2026, involving an amount of $3.5 billion, to maintain the viability of Côte d'Ivoire's public finances and debt. In January, Côte d'Ivoire raised $2.6 billion through two tranches of Eurobonds, yielding 7.875% and 8.5%, respectively.

Zambia plans to issue bonds with a coupon rate of up to 10%. The country defaulted on its debt last year, and official creditors, including France, reached an agreement with the Zambian government to restructure its $6.3 billion debt.
